The IRS is launching a pilot program to evaluate the complexity of tax-prep software from companies like H&R Block and TurboTax, aiming to develop its own free electronic tax filing system.

IRS Direct File: Working on its own free electronic tax filing system, the IRS hopes to take on tax-prep software from companies like H&R Block and TurboTax from Intuit. In early 2024, the IRS and Treasury officials announced that the agency will launch a pilot program and ask some taxpayers to test it out.

IRS Commissioner Daniel Werfel stated on a press conference to explain the plan that the pilot program will evaluate the complexity of taxes that could be managed with such a platform. The Inflation Reduction Act of last year provided $80 billion in money for the IRS and instructed it to investigate the viability of a direct-file scheme.

Preparing their taxes takes a lot of time and money for Americans; they pay more than $11 billion to accountants, tax prep firms, and other professionals to have their yearly filings prepared for submission to the IRS. Officials said the goal of creating a free, direct e-file system is to lessen the time and money demands made on taxpayers.

Tax-prep stocks fell on Tuesday; TurboTax owner Intuit fell $4.80, or more than 1%, to $422.69. A $1, or 3%, decline in H&R Block shares brought them to $30.10.

In highlighting the IRS’s dedication to provide taxpayers easy filing alternatives, Commissioner Werfel stated, “We wanted to test new ways to give taxpayers an easy, accurate, and free way to file their taxes online directly with the IRS.”

The 2024 tax season saw a restricted number of individuals in 12 states participating in the IRS Direct File test program.

As tax deadline drew near, Direct File saw a spike in taxpayer demand in pilot states and progressively increased its availability throughout the filing season.

Werfel also cited the favorable feedback from users, who claimed Direct File was quick and simple to use. Ninety percent of Direct File users rated their experience as “Excellent” or “Above Average,” according to an IRS poll. 86% of respondents also said that using Direct File had improved their confidence in the IRS.

Key states in the Direct File trial were Washington, Florida, Texas, New York, and California. The method was used by the most taxpayers, 33,238 in California and 29,099 in Texas. Participating were also Nevada, New Hampshire, South Dakota, Tennessee, and Wyoming.

Regarding the trial, Werfel said, “The IRS was also pleased that we saw increases in use for other free options for taxpayers this tax season, including Free File and returns prepared at our VITA and TCE sites.” (Taxpayers making less than $79,000 are the target of IRS Free File).

The status of IRS Direct File

Total operating expenses for the Direct File trial, including technology and customer service, came to around $2.4 million. The IRS intends to evaluate the future of the program and guide product improvements and upgrades by analyzing data gathered throughout the trial, including taxpayer input.

Sen. Elizabeth Warren (D-Mass.) and other senators, meantime, support maintaining and growing the Direct File platform. “Incredible success” is how Treasury Secretary Yellen and IRS Commissioner Werfel reportedly characterized the pilot in a recent letter.

Additionally stressed in the letter was Direct File’s ability to offer a simple and free substitute for commercial tax filing services. About 255 American groups that make up the Coalition for Free and Fair Filing signed a similar letter promoting the program’s appeal to taxpayers. Federal Trade Commission (FTC) worries about allegedly fraudulent and misleading advertising involving two major players in the tax preparation business, H&R Block and Intuit Turbo Tax, were also included in that letter.

“Americans spend 1.7 billion hours or $31 billion annually to file their taxes,” the coalition’s website says. The group argues that with choices like Direct File, most people ought to be able to accomplish this for free and in less time. Direct File has alarmed several members of the U.S. House of Representatives, who claim it “unilaterally makes the IRS the tax preparer, filer, and auditor for the American people.”
